Safe it as .psd file and then open it in Illustrator. Illustrator will ask you if you want to create objects out of the Photoshop layers. Choose to make objects of the layers and open the file. Illustrator should honor the transparent areas of the .psd file.

One more question -- we did as you suggested and it works, but we are having a problem printing. We imported the Illustrator EPS into quark -- we have the transparency on screen, BUT it is printing with a white background. Printer is a Canon Colorpass Z650. Can you help? Thanks.

EPS images are FLAT. Regardless if saved with a transparent tif preview.
If you were placing in InDesign, this would be a breeze by saving it as a format that supports transparency and placing that in InDesing.
Since you are dealing with Xpress, your two choices are to use a clipping path, (but that does not seem like a option because I do not think you want a hard line clipping path) or to build your background within Illustrator and place that as a whole into Xpress.
When saving to eps, the portion that dtp applications see is a flat file. When saving, it will successfully save the "flat" file honoring the transparent elements with other elements it contains within the same file. There are some issues to be aware of for Illustrator 10 and below files which are fixed with CS. Such as any transparency in a 10 file will cause any overprint attributes not to work with external elements of the file. They will still work with internal elements of the file.

But Quark doesn't "see" it as a flattened file. It is only a problem when we print.
We often import EPS files into Quark, and they are seen and print with no problems.

Yes, Quark DOES see it as a flattened file. Do not be fooled because you used a transparent tif preview. That is not a accurate preview with eps images that contain transparency.
The eps files you import either have a clipping path or are vector elements that contain NO transparency.
